I have a rolling chassis for a Mustang II Cobra and have access to a 1968 289 with its original C4 transmission. Does anyone know if this will fit in my 1978? Will it require body modification for the C4 to fit? I had heard that the 1978 Mustang used a C4 with a specal small bell housing.

It will fit. Keep in mind that the bell and flexplate for the II was unique to the car to accomodate the limited space available. Putting headers on the car with a non II bell will suck bigtime. I highly suggest finding a II bell and flex, it will make you a much happier person if you intend to put headers on the car.
